First you'll have to resize your photo so it is about 100x100 pixels. 150 Resolution should be fine. Then host that image on a photo hosting site as you did your regular photo. Copy the link to the avatar photo.

You'll then have to click on the 'My Home' link found in the light green bar near the top of the page. Then click on 'edit' next to 'Personal Information, Password, etc, etc' and paste the link to your avatar photo in the box that says 'URL to your avatar'.

And voila! You'll be all set to go.

That is the link to your photo. It might be the fact that this link is a clickable link to your photo.

Go into 'My Images' in Imageshack and find the 'Direct link to your photo'. There are usually a number of different links listed below the photo and the direct link is the last one. Try pasting the direct link into the space for your avatar. You also don't need to include the %7Boption%7D brackets either, just the link- http://etc.etc.etc. if you were doing that.

The link to my avatar and other Imageshack photos is similar to the one below.

This format is a little different from the format of the link to your photo. That might be why that particular .jpg format is not supported.
